From what I can tell after no word about Episode 3 and the fact the Half-Life community/fanbase is being frowned upon on to Valve, I would assume that the company is more likely into making a Half-Life 2 sequel rather than a continuation of Episode 2. (Although there are no sources claiming that 'Episode 3' is done for.)

For a game thats taking alot of time in development, it could probably get a new game engine (10 bucks it's an upgrade to Source) or...maybe Valve isn't interested in making anymore HL games and would rather continue to make hats/items/updates for TF2 and Portal 2.

Someone at the games for change festival this June asked Gabe Newell when Episode 3 was going to be released. He responded:

"If you know enough to ask the question, you know enough what the answer is."

If there is this much want towards a 3rd HL game they are undoubtedly going to make it.

Maybe it's just too soon, maybe they want to make HL3 the technological marvel that HL2 was. A lot of RnD goes into those, you can't just say "Yep, we're going to make the industry shattering game of the future in 6 months"

I think this is pretty funny! Seems like Gabe has a pretty good sense of humor as well.

As for when Episode 3 is released, or if it will be skipped and jump right to Half Life 3, it'll be ready when its ready, no need to rush it out when it's not. I'll have a fangasm when it happens, but there's plenty of other good games coming to keep me busy.

Well that's pretty much certain. Source is made from goldsource, and goldsource was made from quake 2. There is still some quake 2 code in source by the way, mostly for the bsp stuff :)

I kinda knew that but still...I'm just guessing from the possible engine upgrade, it could probably no longer support BSP files since most of their technology is advancing. (For instance, not even able to port Portal 2 maps, characters and etc. unless you were skilled enough to do it.)

You're joking? You haven't played Episode 3 yet? That part where Gordon goes through the combine portal and causes all the combine to vanish is really cool, and it had some neat particle effects.
